Have You Insured Your Stocks?

Many people think of options trading as very risky and suitable only for the "high rollers". In this article we will demonstrate one of the ways options can be used in conservative financial portfolios.

The basic definition of a put option is that it gives the owner the right, but not the obligation, to sell 100 shares of the underlying stock at the strike price anytime before expiration. If I buy 100 shares of Apple Computer (AAPL) at $136.50 or $13,650 and buy one contract of the Oct $135 put for $10.50 or $1050, I have a total investment of $14,700. This position is called a married put; we are long the stock and long the put (long means we own the stock or option; short means we have sold it and have an obligation to buy it back). If AAPL goes up in price, my stock will appreciate but my put will expire worthless. On the other hand, if AAPL decreases in price, my put will increase in value and make up for a portion of my loss on the stock price, i.e., the put acts as insurance for my stock.

A married put is analogous to your homeowners insurance; you paid $1000 at the beginning of the year for insurance to cover your home in case of damage from fire, storms and so on. At the end of the year, your home was not damaged and you lost the $1000 you paid for insurance. On the other hand, if a storm had caused $20,000 of damage to your home, the insurance company would have paid to have it repaired and you would be glad you had paid that $1000 bill for the insurance.

The married put is similar; if the stock price does nothing, our put expires worthless and we did not need our insurance. In this example with Apple, the insurance cost us $1050 (the cost of the put option). But if you are watching the evening news and see Steve Jobs being escorted from his office by FBI agents in handcuffs, you begin to worry. The next morning, APPL opens at $92, but we look at our account online and see a balance of $13,700 - we are only down $1000 or 7% when our stock has collapsed by over 30%; those may not be the exact prices, but you get the idea. Some of our stock price loss has been covered by the put.

Let's use our time machine and travel back to July, 2007. You own 100 shares of Google stock (GOOG) that you bought over a year ago, and have a nice gain in the stock. In June and July of 2007, GOOG was moving up strongly and was trading at about $548 on July 19th. You realize an earnings announcement is coming after the market closes and want to protect your gains, but still be able to take advantage of any gains that might occur after the announcement. To form a married put position with your 100 shares of GOOG, you buy the July $550 put for $14.20 or $1420. GOOG missed the market estimates for its earnings and the stock closed at $520 on July 20, a $2800 loss in one day on your stock position. But the put option you bought for $14.20 is now worth $30, so you gained $1580 on your put option, reducing the $2800 loss on the stock by over 56% to $1220.

However, buying puts on each stock would be rather tedious if I want to protect my entire stock portfolio. In that case, using index options that roughly match your portfolio is one answer. If my stocks are large companies in the Standard and Poors 500, then the OEX put options (the S&P 100) might be a good fit; the SPX options (S&P 500) represent a broad range of stocks, including many mid-sized companies. The NDX options (NASDAQ 100) would be a good choice for a high technology portfolio, since this index is made up of the largest 100 companies in the NASDAQ. The best portfolio insurance might be a mixture of SPX and NDX put options, proportioned in accordance with the stock holdings.

The essence of the married put strategy is buying insurance on your stock position. If the stock price drops, your gain on the put position offsets much of the loss on the stock. But if the stock trades up in price, you can enjoy all of that gain minus the cost of the put.

The married put strategy is conservative, but there is no free lunch in the markets (or anywhere else in a free society). Our downside protection, in the form of the put, costs us a small amount to establish. So, if our stock only moves up a little bit each month, we may only break even after paying for our put. But when the big crash comes, I may feel much more comfortable because my stocks are insured.

I will be giving a simple and general discussion of support and resistance to budding technical analysts who wish to invest money in the stock market but wish to acquire some skills and ideas first. What are support and resistance levels? What is support and resistance to begin with? This article deals with it all. Support and resistance are important elements of technical analysis, where supply and demand curves intersect. Prices are driven by excessive supply and demand. Supply is synonymous with ?bears? and selling, and demand is synonymous with ?bulls? and buying. As demand increases, prices advance and as supply increases, prices decline. All these are commonly known facts about supply and demand which you need to know as it will be useful in your investment education.

What, then, is support? How is it connected to supply and demand? Support is the price level at which demand is strong enough to prevent price from declining further ? that is the key point that you should bear in mind. As the price declines towards support and gets cheaper, buyers become more inclined to buy and sellers become less inclined to sell. By the time the price reaches support, demand will overcome supply and prevent the price from falling below support. That is the relationship between supply and demand analysis and support. By the time the price reaches resistance, supply will overcome demand and prevent the price from rising above resistance. Resistance breaks and new highs indicate buyers have upped their expectations and are willing to buy at even higher prices. In addition, sellers cannot be forced into selling until prices rise above resistance or above the previous high. Once resistance is broken, another resistance level will have to be established at a higher level. Resistance levels are usually above the current price, but it is not uncommon for a security to trade at or near resistance. Also, price movements can be volatile and rise above resistance briefly; therefore, some traders set up resistance zones.

Also, do note that it is possible that support can turn into resistance and vice -versa. Once the price breaks below a support level, the broken support can turn into resistance. The break of support signals that supply has overcome the demand. Therefore, if the price returns to this level, there is likely to be an increase in supply, and hence resistance. The other situation is resistance turning into support. As the price advances above resistance, the breakout above resistance proves that the demand has overwhelmed the forces of supply. If the price returns to this level, there is an increase in demand and support will be found.

Trading ranges are important in establishing support and resistance as either turning points or continuing patterns. A trading range is a period when prices move within a relatively tight range. This signals that supply and demand are evenly balanced. When the price breaks out of the trading range, this signals that a winner has emerged, where a break above is a victory for bulls and a break below is a victory for the bears. It is sometimes important to create support and resistance zones. Each security has its own unique behaviour; analysis should show the securities? intricacies. Sometimes exact support and resistance levels are best, and sometimes zones are better. Again, the tighter the range, the more exact the level. If the trading price range spans less than, say, 2 months and the price range is tight, more exact support and resistance levels are better. If a trading range extends for months and the price range is relatively large, it is better to use support and resistance zones.

You need to know these ideas and concepts because identification of key support and resistance levels is essential to technical analysis. It is difficult to establish exact support and resistance levels. However, just merely being aware of their existence and location already enhances analysis and forecasting. If a security is approaching a resistance level, it can tell us to look for signs of increased selling pressure and potential reversal of the price. If a support or resistance level is broken, the relationship between supply and demand has changed again. The easiest way to get the general context is to find the title. The next step is to look at section headings. The combination of the two frames the range or scope of the document or chapter. You can also pick up some hints from picture and diagram captions.

Once you know what the document is about, you can begin to dig into the actual text. As you read, you can often discern important or significant points by repetition. That is, content that is paraphrased and rephrased is often very important: The author obviously thought it worth the effort to rephrase the explanation a couple times (or more). [This paragraph contains a clever example, if I don't say so myself: Did you see it?]

Like human readers, spiders start to get a clue by looking at titles and section headings. On a web page the spiders all look for your title tag, so it certainly pays to create a title for your web page. Furthermore, it pays even more if that title contains keywords.

I'll recommend to you the same thing I did to my Advanced Composition students years ago: Read your page aloud. If it sounds odd in any way, rewrite the odd part.

The search engine spider looks for your section heading in-surprise-the HTML heading tags, especially the h1 tag. You should use these tags on your pages, and make sure they contain keywords.

One often overlooked place to insert keywords is in the alt and title tags of images. Although not quite analogous to a caption that a human reader would examine, the spiders nevertheless figure that these tags probably give a hint as to what the image is about (and in normal circumstances, they do). The image, in turn, gives another clue as to what the page is about.

Once the spider provides a pretty good idea what your page is about, the search engine's next job is to figure out whether your site has high quality content.

The reason is that if you really have content that I value and I think my site visitors need, I'll link to you without a trade. The search engines have also gotten very careful about paid links. If your link shows up on a link "farm" (a page or site that only exists for the purpose of creating links to fool the search engines), you may find your site banned altogether. Remember the old butter commercial where the lady says, "It's not nice to fool Mother Nature!" and then she conjures up a storm? Well, the same is true for the search engines. Get caught trying to fool the spider and she'll bite you.

Forgive the mixed metaphors and just remember the point.

The search engines are also known to discount run-of-site links. Let's say you have a link to your home page on every single page of your monstrously large web site. Even though it might add up to thousands of links, it will have almost zero credibility in terms of boosting your page ranking.

The moral to the story is this: Don't use run-of-site links to boost your ranking. If it is crucial to your site navigation, fine. Just don't do the work creating all those links and expect them to help your page rank at all.

There is one remaining question, namely "Do internal links help? That is, does a link from page "A" of my web site to page "B" boost page B's page rank on Google or any other search engine?

According to my sources, the answer is yes, but only just a little. External links are given a lot more credibility. Unfortunately, external links are substantially more difficult to acquire.
